For startups and growth companies, equity compensation is essential: cash compensation cannot match what larger, more mature companies can pay, so equity upside represents the compensation premium that attracts talent willing to take the risk of joining an early-stage company. For PE-backed companies, management equity aligns the interests of the operating leadership team with the PE sponsor—both parties earn their primary return through company value creation rather than current income. For public companies, equity compensation in the form of restricted stock units or performance shares creates a direct link between leadership decisions and shareholder value creation. Equity compensation delivers value through multiple mechanisms. For employees, it provides wealth creation opportunity: an engineer who received $100K in stock options at a $50M Series A and stays through a $1B exit creates $1.2M in value from a single grant at a 20x valuation increase. Use scenario modeling: show employees what their equity stake is worth at 2x, 5x, and 10x current valuation, with the explicit vesting schedule showing when they would own each tranche. For options, show both gross value (share value minus exercise price) and after-tax value at each scenario. Comparing the equity value in a successful exit scenario to equivalent cash compensation the employee could otherwise earn makes the opportunity cost of lower cash explicit—and makes the equity upside concrete rather than abstract.

What is the 409A valuation and why does it matter for equity grants?

A 409A valuation (named for IRS code section 409A) is an independent appraisal of a private company's common stock fair market value. Companies must obtain a 409A valuation every 12 months (or within 90 days of a material event) to set the exercise price of stock options at fair market value. Options granted below FMV trigger adverse tax consequences for employees under Section 409A.
